Can Atmus Filtration Technologies Inc. (NYSE: ATMU) Use Cash Flow to Cut Debt?

What happened

Atmus Filtration Technologies Inc. (NYSE: ATMU) generated significantly more cash after funding its required capital investments in the second quarter.

Free cash flow totaled $64.8 million, compared with $32.4 million a year earlier. The $64.8 million equals $77.8 million of operating cash flow minus $13.0 million of capital expenditures.

Company-defined adjusted free cash flow increased 89.3% to $67.2 million from $35.5 million. The adjusted measure adds $1.1 million of Koch Filter integration costs and $1.3 million of one-time capital expenditures primarily tied to that integration.

The measure is non-GAAP. It does not deduct debt principal or interest.

Why it matters

Net sales rose 16.4% to $527.9 million. Power Solutions contributed $485.5 million, while Industrial Solutions contributed $42.4 million, or 8.0% of quarterly sales.

Higher free cash flow gives Atmus Filtration Technologies Inc. (NYSE: ATMU) more capacity to service and repay debt or return capital. The company repurchased $13 million of common stock and paid a $0.055 quarterly dividend.

The Koch Filter acquisition broadened the business, but it also pushed the company into more debt. Atmus Filtration Technologies Inc. (NYSE: ATMU) entered a $1.0 billion fully drawn term loan and an undrawn $500 million revolving facility.

After financing costs, the term loan generated $995.6 million in net proceeds. The company used the proceeds to refinance existing debt and help fund the roughly $455 million cash purchase of Koch Filter.

Total borrowings, net, increased to $998.3 million on June 30 from $570.0 million at year-end. Quarterly interest expense climbed to $13.7 million from $8.5 million.

The higher debt and interest expense could reduce financial flexibility, although stronger cash generation provides more capacity to service those obligations. Separately, adjusted EBITDA margin slipped to 20.7% from 21.0%. Interest expense sits outside EBITDA.

Industrial Solutions is a new sales contribution, not yet a proven growth engine. The Form 10-Q says the acquisition was not material to reported second-quarter results.

What's next

The question now is whether Atmus Filtration Technologies Inc. (NYSE: ATMU) can translate stronger cash generation into debt reduction and sustainable growth while maintaining profitability.

The next filing should show whether total borrowings, net, decline from $998.3 million while adjusted free cash flow and Industrial Solutions profitability hold. If debt stays high, the balance-sheet risk could crowd out reinvestment.
